DataPro Explains credit rating downgrades

DataPro Limited, Nigeria’s leading and Data-driven rating agency has explained factors leading to a credit rating downgrade, saying such actions are important warning signals about an issuer’s changing financial strength rather than an indication of inevitable default.

In Analysing “Understanding Rating Downgrades,” the agency said a downgrade reflects a reassessment of an issuer’s ability to meet its financial obligations and can result in higher borrowing costs, tighter access to funding and increased scrutiny from investors and lenders.

The rating agency posited that rating downgrades are rarely triggered by a single poor financial result or isolated event.

It noted that rating downgrades emanate from a combination of financial, operational and macroeconomic pressures that weaken an issuer’s credit profile over time.

According to the agency, weakening financial performance remains one of the strongest indicators of potential credit deterioration.

Declining revenues, shrinking profit margins, sustained losses, weaker cash flows and deteriorating asset quality can all reduce an issuer’s capacity to service its obligations.

For banks and other financial institutions, rising non-performing loans, higher impairment charges and pressure on capital and liquidity also increase credit risk.

The analysis also identified rising leverage and mounting debt-service obligations as key drivers of downgrades.

In as much as borrowing can support growth, excessive debt relative to earnings or cash flow limits an issuer’s financial flexibility and makes it more vulnerable to economic shocks.

For sovereign issuers, increasing public debt and debt-service costs can reduce fiscal flexibility and heighten refinancing risks.

It also highlighted adverse economic conditions such as high inflation, elevated interest rates, currency depreciation and economic slowdowns as external factors capable of weakening revenues, increasing costs and restricting access to funding.

Liquidity pressure is another major consideration in credit assessments.

The agency further reasoned that even profitable organisations can face downgrades if they experience declining cash reserves, struggle to refinance maturing debt or lose access to funding markets.

Industry-specific risks, including regulatory changes, technological disruption, supply-chain challenges, shifting consumer preferences and intense competition, can also undermine an issuer’s revenue and profitability, particularly where business operations are concentrated in vulnerable sectors.

Beyond financial metrics, DataPro said governance weaknesses, management failures, legal and regulatory issues, political instability and geopolitical or commodity-price shocks can contribute to rating downgrades if they materially affect an issuer’s financial position.

The agency stressed that credit ratings are forward-looking and involve a comprehensive reassessment of an issuer’s overall credit profile rather than a reaction to a single disappointing result.

“A temporary setback may not lead to a downgrade if the issuer has sufficient liquidity, manageable debt and financial buffers,” DataPro said, adding that even moderate deterioration can become a serious concern where financial flexibility is already limited.

It concluded that a downgrade should be viewed as a signal, not a sentence, emphasising that it points to a weakened credit profile without implying that default is unavoidable.

According to the agency, understanding the reasons behind rating actions enables issuers to identify risks early while helping investors and lenders make better-informed credit decisions.
